Overview
Mean reversion assumes price oscillates around a mean and that extreme deviations tend to snap back. You fade overbought or oversold conditions in range-bound markets, taking quick profits as price returns to its moving average. Win rate is high, but each loss must be strictly controlled.
Setup
- Markets: range-bound forex pairs (EUR/CHF, EUR/GBP), large-cap stocks in consolidation
- Timeframe: 1-hour or 4-hour
- Indicators: Bollinger Bands (20, 2), RSI(2 or 14), 20 SMA
- Regime: ADX(14) < 20 confirms a non-trending, range-bound market
Entry rules
- Price pierces the lower Bollinger Band (long) or upper band (short)
- RSI(2) below 5 for longs, above 95 for shorts
- Wait for a reversal candle (hammer, bullish engulfing) to close back inside the band
- Enter at the next bar's open
Stop loss rules
- Stop: 1 × ATR(14) beyond the recent swing extreme
- Alternative: just below the most recent low for longs
- Maximum risk per trade: 1% of account
Take profit rules
- Primary target: the 20 SMA (middle Bollinger Band)
- Secondary target: the opposite Bollinger Band
- RR target: 1.5:1 to 2:1 (lower RR but higher win rate)

Common mistakes
- Applying mean reversion in trending markets — price walks the band and never returns
- Averaging down into losers — one extended move can wipe a series of wins
- Ignoring the regime filter; always confirm ADX < 20 before trading
Key principle
Fade only when price is clearly stretched in a range. When the range breaks, switch tactics — never fight a real trend.
